Well, I really wanted it to yield benefits. One really fun thing would be to play, say, Schubert's military march on a flute and have it so that characters in the same party can march with massive stamina benefits while it is being played well, while if the flute-player fails too miserably, they would all stumble to the ground and stay lying for a little while (there could even be an equivalent of GH Star Power, during the usage of which the party could sprint at full speed drawing no stamina). At times, I've considered it to be so fun so as to be worth the odd chance of cheating, but... Nah. :)

Actually, we've been considering adding a Guitar Hero-like interface to lute-playing, the well playing of which would actually grant benefits to characters in the audible area (the exact benefits depending on the song). Well that sounds even better, but it sounds like the songs would already have to be in the game to use it.
The only reason I actually brought up the MML coding is because I had experience transcribing songs for Mabinogi.

As for benefits it could give, perhaps making animals peaceful, so if a low level group was heading out to a new camp, the bard could play a song to de-aggro the foxes and such to protect the lower level players?
Of course this could work with hunting too, a bard could play something to get the hunter worked up, improving his/her combat abilities, at the cost of also drawing attention of other animals nearby to balance it.

1 - Let players craft their own songs, either play them with their fingers, or record (memorize) songs and then play from the memory
2 - have a server side algorithm that determines what effects the song has, make it reasonably complex and don't publish it, players can then invent songs for fun and profit

for extra bonus points let musicians write their music to paper so they can be memorised by other musicians, or have some sort of brain capacity for the number of tunes held at one time and let them move stuff in and out.

I agree, we must be able to write our own music. Another important thing would be an option to synchronize with other musicians, so we can form proper bands and hold metal concerts.

idea: make the actual effects based on character skill/stats, but still have the Lute Hero interface, which would allow the user to play along with a preset song (with no consequence for doing well/poorly other than it actually sounding decent or not) or to freestyle play their own song.

Unless the algorithm is changed often, people will work it out and then have scripts figure out the best song for each effect.
